Understanding what the HM Revenue (HMRC) means by a dispensation is very important for contractors. Getting this wrong could lead to an investigation from HMRC and possible fines. All contractors using payroll services need to be clear on expense claims when using an umbrella company.

HMRC’s definition of a dispensation is as follows:

“A dispensation is a notice, issued by an Inspector, which relieves you from reporting details of expenses and benefits on forms P11D or P9D.”

This means that, in certain scenarios, the HMRC will grant a dispensation that allows the employer to claim certain expenses without having to report them by the end of the tax year. When this happens the need to pay tax and National Insurance Contributions (NICs) is also removed from certain expenses.

Dispensations last  indefinitely once they have been granted. However, they are reviewed regularly to ensure they are still viable and if an employer is eligible for the dispensation.

To claim a dispensation the employer must have an independent system in place which is dedicated to monitoring expense claims. The amount and the nature of the expense must be checked by someone other than the employee making the claim.

How does it affect an umbrella company?

Umbrella companies may offer certain expenses for certain aspects of your work – accommodation and travel are typical examples.

You must adhere to the rules of the dispensation set out by your umbrella company. This is not an invitation to claim multiple types of expense without keeping any records.

Some Umbrella companies may claim to have a dispensation that does not require the contractor to keep their receipts. It is always wise to keep records of what you claim in case you are asked to prove it at a later date.

It is also important to keep proof that a particular expense can be attributed to a dispensation.

IR35 and umbrella companies

When it comes to IR35, contractors working through an umbrella company are not affected by the legislation. As you will technically be an employee of the firm, you will pay tax and NICs accordingly.

By choosing to work through an umbrella company your contracts will be within IR35, this means that you do not have to worry about its contract as it will not apply to you.

What happens if I breach an HMRC dispensation?

Dispensations are a legitimate tool introduced by the HMRC for the benefit of both employee and employer. They are set up to reduce paperwork, but you should always cover yourself in the event of an investigation.

The HMRC is set up to clamp down on abuses of tax regulations, and as a result anyone found to be doing so could face lengthy litigation and repercussions. Even if it is just a mistake on the part of the contractor or the employee, it could prove to be a very costly mistake.

If you are found to be breaching an expense dispensation you could be liable to pay fines in accordance with the HMRC.
